Bulkhead Liner
It depends on your budget and what you want the boat to look like when you're done. I'm going through the same process. I'd personally replace the liner instead of painting it. You can find the replacement foam backed material or you can use thin indoor/outdoor carpet that is workable but much less expensive. Good Luck.

Cedar Strips
One of my winter projects is to replace the falling liner on my O'Day 25 with cedar stripping. It's actually called a "ceiling", but took me a while to figure out that's what he was talking about in Don Casey's 100 simple projects book. Basically, going to install vertical ribs every 2' on the hull, then put thin cedar strips in place.
