Better on the hard!
It would be a lot less apt to sink or swamp if you do it on the hard.The water will pour in like you have a full blown rupture and your going against all that pressure.I wouldn't if I were you.
Nope, you can do it in the water just fine. I did mine just last week. If you want, put a plastic bag around the stern tube. Not a problem.

I just re-packed our stuffing box in the water after putting in a new Cutless bearing and a new shaft this winter. No full blown rupture at all - about 2 drops per second which was no big deal.
If your Cutless bearing is good and your shaft is not worn you should not have much water coming into your boat at all.
I did it tied to a dock instead of on our mooring just to be safe. It would have been fine to do on our mooring.

As with any job around your boat, be prepared for the "law of unintended consequences" to kick in when you least want or expect it. Sure, re-packing a stuffing box in the water is a very doable task, but ask yourself what you'd do if "x,y, and/or z" occurs while doing the job. Have a Plan B ready beforehand. I've found that the most difficult part of this relatively easy task is picking out the ALL of the old packing material. I use a long drywall screw and pliers. I control the inflow of water from the opened gland by tying a piece of old rubber bicycle tubing around the opened gland secured in place by zip ties while working on the compression nut and stuffing the new packing material in there. Make sure your bilge pump works or have a hand pump nearby. I also suggest enlisting the aid of an experienced fellow sailor the first time you undertake this task.
